Which Economic Adjustments Will a TPO Accept?

A Transfer Pricing Officer accepts an economic adjustment only where Rule 79(3)(b) of the Income-tax Rules 2026 is satisfied: the difference must materially affect price or margin, and the correction must be reasonably accurate. Working capital adjustments are accepted most often. Risk and capacity adjustments are accepted least often.
No comparable set is ever made of clones. Differences the search could not strip out survive into the analysis, and the Indian rules narrow them through economic adjustments before a single margin is compared.
What is an economic adjustment in transfer pricing?
It is a computed correction applied to a comparable company’s financial results so that the comparison stands on fair ground. Prices the taxpayer charged remain untouched and the chosen method survives intact; what the correction takes out is a distortion that would otherwise pass for weaker profitability.
Which provision permits an adjustment at all?
Rule 79(3) of the Income-tax Rules 2026, successor to Rule 10B of the 1962 Rules. Comparability holds where no difference materially affects price, cost or profit, or where reasonably accurate adjustments can be made to eliminate the material effects of such differences.
That clause carries two conditions and both must hold. Materiality comes first; reasonable accuracy comes second, and the second is what collapses far more often in practice, since a difference can be plain and important and still resist every computation the taxpayer could evidence from public accounts.
Does an adjustment change the arm’s length price itself?
Not directly. What the adjustment touches is the comparability analysis, not the price itself, and the arm’s length price is then determined under section 165 of the Income-tax Act 2025, the provision that replaced section 92C of the 1961 Act. Shift the comparable margins and the outcome shifts with them, which is why an officer reads the working line by line.

What does a working capital adjustment correct for?
Differences in how long each company funds its own trade cycle. Where a comparable grants ninety days of credit to its customers, a financing cost sits inside its price that a tested party collecting within thirty days never carries, and that embedded cost then surfaces in the reported operating margin while telling the reader nothing about the pricing of the controlled transaction.
How is a transfer pricing working capital adjustment computed?
By stating receivables, inventory and payables as a proportion of sales for each company, taking the difference and applying an interest rate. Average balances beat closing balances.
Contests usually settle on the interest rate. A rate lifted from an unnamed source is struck out with little discussion; one anchored to a published domestic short-term lending benchmark, applied identically across the set, tends to hold. Selectivity kills the exercise: an adjustment run only on those comparables that happen to reduce their margins is no adjustment at all.
Why is this the adjustment most often accepted?
Because the underlying data sits in the public domain and the arithmetic can be verified. Every audited balance sheet discloses receivables, inventory and payables, so a Transfer Pricing Officer is able to reperform the computation independently from the very filings the taxpayer used, and an adjustment the officer can reperform is one the officer seldom has cause to disturb.
When will a TPO accept a risk adjustment?
When the reduced risk profile is evidenced rather than asserted, and when the quantification stands on something firmer than a formula run over a borrowed market figure. Take a captive service provider reimbursed on a cost-plus basis, with no receivable exposure and no inventory: it genuinely does bear less risk than a full-fledged entrepreneur.
What sinks a risk adjustment in assessment?
The quantification, almost always. Officers accept the functional premise readily enough and then reject the number, since a capital asset pricing model run over Indian comparables throws up a figure the taxpayer cannot trace back to the risks its own functional analysis identifies, which leaves the officer holding an assertion where a computation was required. Alignment is the fix, because the risks quantified must be the risks the inter-company agreements and the functional profile actually describe.
What does a foreign exchange adjustment correct for?
Inconsistent classification of exchange gain and loss as between the tested party and the comparable set. Earning entirely in foreign currency, an export-oriented entity reports exchange movements that a domestic comparable never reports, and where those movements land, above or below the operating line, changes the margin under test. Symmetry rather than advantage governs the exercise: treat exchange fluctuation on trade receivables and payables as operating for the tested party and it must be operating for every comparable too, since classifying a loss as non-operating one year and a gain as operating the next invites a restatement of both.
When does a capacity utilisation adjustment survive scrutiny?
Rarely, and only where comparable capacity has been publicly disclosed. Nobody disputes the premise: an entity inside its first two years carries the full weight of its fixed costs over a small production volume, which depresses its margin for reasons that have nothing to do with the price charged to its associated enterprise.
Why does this adjustment usually fail?
Because Indian comparables rarely disclose installed capacity or actual utilisation in any workable form. The taxpayer can evidence its own idle capacity from plant records easily enough, but the adjustment requires a comparison, and one built on an assumed normal capacity is an estimate dressed as a computation.
How do the depreciation and cash PLI adjustments work together?
The same distortion is addressed by two routes. Follow the written down value method over a shorter useful life and a comparable reports a lower operating margin than an identical company on straight line depreciation, though the gap is a difference of accounting policy rather than of economics, and nothing within it says anything at all about how either company priced its transactions. The direct route recomputes depreciation across the set on a common basis, and it calls for asset schedules the comparables generally do not publish. The indirect route shifts to a cash profit level indicator, measuring profit before depreciation for the tested party and every comparable, so the policy difference is removed rather than merely estimated, and officers tend to prefer it for that reason.
Why are unsupported adjustments struck down first?
Because nothing costs an officer less to remove, and removal is usually what creates the adjustment. Rule 79(3)(b) places the burden of demonstrating reasonable accuracy on the taxpayer, so a correction handed over as a finished number without workings is set aside, unadjusted margins are restored, and the difference becomes the proposed addition to income.
What does the record have to contain?
Contemporaneous working, not a reconstruction. Rule 84 of the Income-tax Rules 2026, successor to Rule 10D, calls for a record of the actual working carried out to determine the arm’s length price, taking in the comparable data used and the adjustments made to account for differences. That description does not cover a spreadsheet rebuilt after the notice arrives, and the officer who refers the matter under section 166 asks for source workings in the very first questionnaire.
How is a segmental profit and loss statement drawn for transfer pricing?
By splitting the audited results between the line of business that carries the controlled transaction and everything else, then testing the first. Run a manufacturing division alongside a contract research division and the consolidated margin tests neither of them properly, which leaves a segmental profit and loss statement for transfer pricing purposes as the only route by which the tested segment can be measured against comparables that do a single thing.
How are common costs allocated across segments?
On a driver capable of being defended and then held steady across every period. Headcount, floor area, machine hours and direct cost serve as the usual keys, and discipline counts for more than the choice itself. Officers look first for an allocation key that moves year to year, or one picked so the tested segment carries the lightest share; the segmental statement ought to reconcile to the audited accounts, with the same segmentation carried into the accountant’s report.
Is a segmental statement mandatory?
Not in those words, though Rule 84 comes close. A record of the economic and financial analyses prepared for the business as a whole and for each division or product separately is what the rule demands, and no multi-segment taxpayer satisfies that without drawing a segmental profit and loss statement for the tested line of business. Below ₹1 crore of international transactions in the tax year, documentation under that rule is not required.

Is a working capital adjustment allowed in every case?
No. Allowance follows where the difference in trade cycles materially affects the margin under test and the computation can be evidenced from audited comparable data. Similar working capital intensity across the set changes nothing meaningful.
Can an adjustment be made to the tested party instead of the comparables?
Indian practice adjusts the comparables. Tested party results are taken as reported, with the correction landing on the comparable set instead. Adjust the tested party and the argument follows that the taxpayer has restated its own accounts.
Why do Transfer Pricing Officers reject risk adjustments so often?
Because the quantification rarely traces back to the functional analysis. Acceptance of the reduced risk profile is usual; acceptance of the number attached is not. Where a model-derived percentage cannot be linked to the documented risks, it reads as an estimate rather than a reasonably accurate adjustment.
Does a cash profit level indicator replace a depreciation adjustment?
It substitutes for one. Uniform application is essential, and the reconciliation to reported profit belongs in the documentation.
Must a segmental profit and loss statement be certified?
No rule prescribes separate certification, though the segmentals should reconcile to the audited accounts and to the accountant’s report. Disagreement with either document weakens the analysis the segmental statement was prepared to support.
What happens if an adjustment is struck down during assessment?
Unadjusted margins are restored and the arm’s length price is recomputed on that footing, which normally produces an addition to income. Contesting the position before the Dispute Resolution Panel, or in appeal, remains open to the taxpayer.
